Options strategies serve a variety of purposes, including:
These strategies involve options and may not be appropriate for all investors. Each strategy includes trade-offs between risk protection, cost, and potential return, and may not perform as intended under all market conditions. Covered call strategies limit upside potential and provide only partial downside protection. If the underlying security rises above the strike price, gains will be capped and the security may be called away. Premium income may not fully offset declines in the value of the underlying security, and investors remain exposed to losses if the underlying security declines. Transaction costs and tax considerations may reduce overall returns. Protective put strategies involve costs that can reduce overall returns. While purchasing a put option may help limit downside risk, the cost of the option (premium) will reduce gains if the underlying security increases or remains stable. If the option expires unexercised, the premium is lost. The strategy does not eliminate all risks associated with holding the underlying security. Collar strategies both limit downside risk and cap upside potential. The protective put may help reduce losses if the underlying declines, but the written call limits gains if the underlying rises above the strike price. The cost of the put may be partially or fully offset by the call premium, but investors may still experience losses and forego potential appreciation. Early assignment risk on the written call may also apply.
